There are plenty of choices for diversification- stocks, bonds, mutual and exchange- traded funds, Canadian income trusts, and many others. For many investors, dividend stocks offer the best possible balance of risk and return.

Dividends are Attractive

Dividend stocks pay out distributions to shareholders. Through dividend payments, a company distributes a portion of its earnings to its shareholders on a regular basis and re-invests the remaining profit into company’s operating activities to fuel its continuing growth. Consequently, investors benefit from both: share price appreciation and profit generation without selling shares.

Dividend stocks are a good investment choice in today’s market climate. They provide a steady flow of passive income, which you can either spend or reinvest. Therefore, this type of stocks is particularly attractive to retirees aiming to earn some supplemental income.

Divide and Conquer!

Beware of over-concentration in your portfolio. Do not fill your investment basket with dividend stocks from only one company, sector, or industry. By diversifying your portfolio you are not only increasing your wealth accumulation opportunities, but also lower your profile risk.

On one hand, companies that pay dividends are considered to be more stable than those that do not. Startups usually do not make distributions among their shareholders, because they reinvest the entire profit in company’s growth. Once the company has attained a sustainable level of growth and success, the board of directors can vote to pay dividends to shareholders. In this manner, the company maintains constant tight relationship with its shareholders.

On the other hand, companies are not legally required to pay dividends- they are optional. In most cases dividends are paid only when the company has sufficient money to cover its operating cost. If the management decides that the profit can be better utilized, dividend payments can be cut or held for a while.

Touchstones of Dividend Stocks

Looking for a promising dividend stock, the investor has to focus on the following three criteria: payout ratio, yield, and dividend growth. Payout ratio is the percentage of a company’s profit that is paid out as a dividend to shareholders. A higher ratio is better. Payout percentage between 60% and 80% speaks highly for the company’s financial health, but if it exceeds 100% it is a red flag. More than 100% payout ratio means that the money is not coming from profit. Most likely the company has financial difficulties and borrows money, which means is going into debt. The second factor that has to be considered is the percentage return on your investment- yield. High- yield dividend stock is a sign of a well- managed company that demonstrates consistent growth and the possibility dividend payments to be increased are relatively high. This brings us to the third criteria- dividend growth, which measures a company’s ability to earn ever- increasing profits and shares ever- increasing dividends with shareholders.

Dividend Investing for Your Portfolio

All in all, dividend investing can be a great way to mitigate risk, as well as provide a steady stream of income from your investments. Investors simply need to remember the three basic touchstones above and invest wisely.

What risky stocks are out there right now?

I’m doing a school project and I would like to know some stocks that could yield me a good amount of money in a short time period. I’m looking for risky stocks you wouldn’t normally want to have in the long run. Thanks.

BEE is a really risky stock. Its a hotel company that is currently running in the red. It was hit hard by the recession and the credit crisis. If the stock pulls through though the stock price should fly off the hook because it previously was earning a ton of money and was paying large dividends. Keep an eye on that one when it releases its annual financial results in Jan or early Feb.

If you don’t want to wait that long try some other basic crazy stocks.
FNA

Fannie Mae (FNM) is a mortgage company that used to be a government agency, but became a private company. FNM was massacred by the financial crisis. FNA are the preferred shares of stock for the company. Occasionally some bit of news will come out that is encouraging about the housing situation and these shares will jump 25% or more. Often it goes the other way though.

Citigroup is pretty volatile, similar to the situation above: “C” is the symbol.

BMJ is a jewelry store. If holiday sales go better than everyone is expecting this stock could jump, the share price is extremely low because jewelers have been doing pretty bad recently and everyone is expecting the worst.

What is the difference between the yield and the dividend when looking at buying stocks?

the yield is the % of dividend divided by stock price – dividends are usually paid 4 times per yr, so you would multiply a qtrly div by 4 to get the annual TOTAL dividend – then divide by stock price
